What triggers an EDD audit for California small businesses and how can I prepare?

The California Employment Development Department audits small businesses to make sure workers are classified correctly and payroll taxes are being paid. The triggers are more predictable than people think.

The single most common trigger is a former worker filing for unemployment benefits. If someone you paid on a 1099 files an unemployment claim, the EDD will look into why that person wasn’t on payroll. This alone starts thousands of audits every year. It doesn’t matter if the worker agreed to be a contractor. What matters is whether the working relationship meets California’s legal standard.

High 1099 usage relative to W-2 payroll is another red flag. If your business files 15 1099s but only runs payroll for two employees, the EDD will wonder whether some of those contractors should actually be employees. Industries like trucking, salons, and restaurants get extra scrutiny because misclassification is so common in those fields. Employee complaints and tips to the EDD also trigger investigations, as does random selection.

California uses the ABC test under AB5, which is one of the strictest worker classification standards in the country. To classify someone as a contractor, you need to satisfy all three prongs. The worker must be free from your control and direction. The work must be outside the usual course of your business. And the worker must have an independently established trade or business in that field. Failing any one of these makes the worker an employee in the eyes of the EDD, regardless of what your contract says.

The financial consequences of getting this wrong are serious. If the EDD reclassifies your contractors as employees, you owe back payroll taxes, penalties, and interest for the entire audit period, which can go back several years. For a business with multiple misclassified workers, this can easily reach tens of thousands of dollars.

Preparation comes down to documentation and consistency. Keep clean payroll records with proper tax deposits and timely quarterly filings. For anyone you pay as a contractor, maintain written agreements that spell out the scope of work and the independent nature of the relationship. Document how each contractor meets all three prongs of the ABC test. If you can’t clearly articulate why someone is a contractor rather than an employee, that’s a sign you may need to reclassify them before the EDD does it for you.

Your payroll filing history matters too. Late filings, missed tax deposits, or inconsistencies between what you report to the IRS and what you report to the EDD will draw attention. Consistent, accurate filings quarter after quarter are the best way to stay off the radar.
